This is an excellent article on what the PS3's DVD upscaling can do. They found:
1. PS3 is the sharpest consumer video processor on the planet. Even better than the leading Silicon Optix HQV Realta chip in terms of sharpness. The Realta is smoother.
2. And a complete surprise to me, the PS3 beat the Realta's smaller brother, the HQV Reon chip.
3. The 1080p upscaling is better than the 720p upscaling, desptie DVDs being 480i native and 1080p scaling should generally yield a worse picture. It has to do with how Cell administers "fake pixels" on your display, which makes 1080p look better.
