The story opens with us learning that Tony Stark’s revealing of his Iron Man alter ego to have been a huge success. Iron Man is now a government sanctioned super hero and an international celebrity in his own right. Tony is using his new voice to call for an end of weapons dealing from Stark Industries itself with surprising success.
As it turns out Congress seems ready to pass a new bill that will allow the wide scale production of Arc Reactors, revolutionizing the energy industry, while the bad press Tony has been putting on the Stark Industry’s board of directors has prompted them to actually shut down most of the arms manufacturing sectors of the corporation and switch purely to other areas like energy and medical equipment. Unfortunately we learn that as the company begins shutting down weapons plant, people are being put out of work in many industrial areas and in order to save jobs, Stark Industries is being forced to sell off its factories to a Chinese company located out of Hong Kong, The Mandarin Group. Tony, feeling not just guilty about several thousand people losing their jobs, but also torn about the fact that no matter what, weapons of his design are still going to be made and sold, plunges into drinking one night and nearly breaks down. A conversation with Pepper Potts, his assistant, is the only thing that manages to convince him to pick himself up. Later that night Tony decides he is in love with Pepper and gives her a two week vacation while he flies out to China to meet with The Mandarin Group’s CEO Zhang Tong (The Mandarin) to make sure that at the very least his former employees will be treated well.
Tony meets up with Zhang at an archeological dig that is being heavily covered by the media. It turns out that in addition to business, Zhang very much considers himself a student of history and archeology and that he is currently in the process of discovering what is believed by some to be the lost paradise of Shangri La. More dialogue reveals this is actually the second successful major archeological dig Zhang has financed in the last few years and that the previous one uncovered the Tomb of Genghis Khan. While Tony and Zhang do manage to make an agreement that no one will be laid off, Tony does take notice of a ring on Zhang’s finger that suspiciously reminds him of one he remembered seeing on Raza’s hand when he was held captive over a year earlier. Tony decides that he will investigate this later. Zhang notices Tony’s interests in the ring and suspects Tony might be suspicious and so after Tony leaves, he orders his body guard to go and try to assassinate him. Zhang believes that if he can off Stark, he will not have to uphold their business deal, and also will not to have to deal with Iron Man at any later date. Knowing very well that Tony might have brought along the Iron Man suit however, Zhang’s assassin is given access to some of the company’s most high tech equipment and is given a suit very similar to Iron Man’s that is powered by something similar but different then an arc reactor.
Tony jumps in in his personal helicopter to take the long trip back to the hotel from the mountains where the archeological dig was at, but is intercepted along the way by the Crimson Dynamo (Mandarin’s assassin). Tony changes into Iron Man in the helicopter and then he and Crimson Dynamo fight in the air amongst the peaks of the Himalayas. Eventually Iron Man manages to get the upper hand by shooting a boom at a snow pack and causing an avalanche that buries Crimson Dynamo. Iron Man flies all the way back to the hotel in the Iron Man suit. There he speaks with government officials and is informed that his attacker was probably a member of the 10 Rings Terrorist Group who are known to have been stealing technology and are active in the area. Tony decides its best that he return to America despite being thoroughly convinced that Zhang is the one behind the attempt on his life.
Zhang learns of the failure to assassinate Tony Stark but by this point has already given orders to fire everyone in the United States and dissembled the factories and move them to China. Still though, Zhang is not worried about being held responsible for the attack. And is in fact very pleased, as he has just found was he was looking for in the ruins of Shangri-La. We also learn during this time about his connections to The 10 Rings. We learn that the terrorist organization is named after several objects Zhang found in Genghis Khan’s tomb years ago. Originally the 10 rings were simply just that, jewelry. But upon further inspection of the material the rings were made out of, we learn that they some how mysteriously power themselves. Much like a bunch of mini arc reactors. Zhang took advantage of this (Maybe he even took the idea from Stark himself) and crafted high technology weapons into each ring. In addition to this Zhang also used this mysterious technology (It is implied it might be alien in origin, but not out ride said) to help stay technologically ahead in the arms business. Nonetheless Zhang always keeping the best toys for himself.
Tony Stark returns home to find out that his trip overseas was a failure. All his former employees have been laid off, Stark Industries factories are being dissembled and moved to China, and Congress shot down the Arc Reactor Bill largely due to information circulating about a new source of energy that The Mandarin Group seems to have invented. (The strange material that powers of the Rings, which they have discovered more of in Shangri-La.). With All of Stark Industries executives and entire cities that relied on Stark’s factories for work shouting for his head, Tony becomes deeply depressed.
With no where else to turn to, Tony decides to go visit Pepper Potts while she is still on vacation. Tony asks for the room at the hotel where she is staying and goes up to surprise her, only to find that she is with his driver and good friend Happy Hogan. They admit to having been secretly dating for some time now and are actually engaged. Tony breaks down and succumbs to his alcoholism.
Tony begins drinking himself to sleep every night and abandoning his Iron Man persona all together despite increasing evidence that the 10 Rings is gaining power all over the world. Eventually Tony is visited by his friend James Rhodes who goes on a long tirade and calls an apathetic Tony sad and pathetic. Tony admits to him that he knows Zhang is the head of the 10 Rings and wants to stop him, but that he simply doesn’t have the will to do anything. A disgusted Rhodes says that if Tony will not do anything then he will ,and contacts Nick Fury. Nick shows Rhodes Tony’s new unpainted suit design. Rhodes puts it on and after getting a brief introduction on how to use the suit from Jarvis flies off to stop the 10 Rings in the last spot he heard they have flared up, an island in South-East Asia.
Rhodes lands and saves a village full of people from oppression by the 10 Rings terrorists who are using a mix of Stark Industries and Mandarin Group weapons. After Rhodes defeats all the terrorists, he talks to the village elder and asks him why a group like the 10 Rings would be interested in the area. The village elder explains to him the legend of Fing Fang Foom and how the 10 Rings have the power to wake the Dragon which lives under the ocean. Rhodes is skeptical of all this, until eventually Zhang himself comes out and reveals this to be his true plan and that Fing Fang Foom is actually an alien. The same type of alien that designed the technology that powers his rings and all the new inventions The Mandarin Group has been producing lately. Zhang uses his mysterious rings which each have a different power to easily defeat the inexperienced War Machine who is blasted out into the ocean and left to die. Fortunately for Rhodes however, Jarvis has still maintained a connection between the Stark Mansion and War Machine suit.
Pepper comes by the Stark Mansion to apologize to Tony and pick up her things, assuming she is done with her job. While entering, she sees the video of Rhodes badly injured and lost out at sea. After searching the mansion she finds Tony passed out drunk on the floor. She wakes Tony up and tells him he has to do something about Rhodes. Tony at first is unresponsive, but eventually the sight of his friend lost out at sea and encouragement from the woman he still loves is enough to get him up. Tony then drunkenly puts the Iron Man suit on and flies out to the Pacific Ocean to save Rhodes while still intoxicated. Rhodes and Tony then fly to Hawaii where Tony shakes off his intoxication and Rhodes has his injuries healed. Rhodes explains Fing Fang Foom and The Mandarin's plan to Tony, who assumes that he himself still must still just be drunk and confused. Rhodes assures him he is not and that they must go put a stop to all of this before Zhang uses his 10 rings and Fing Fang Foom to take over the world.
Iron Man and War Machine fly to the South East Asian Island where Fing Fang Foom has awakened and begin to battle the dragon in the climatic showdown. They eventually manage to defeat Fing Fang Foom despite the fact that War Machine is still injured and Iron Man has a hang over. They step down on the island only to learn that The Mandarin disappeared as soon as he learned that he could not control the dragon. It is now clear to the world however that he is the leader of the terrorist organization 10 Rings.
Towards the end of the movie we find out that stock prices of The Mandarin Group have plummeted due to their ties to terrorism and proof that the alien technology they were using was overly dangerous. Tony Stark buys back the factories as well as most of The Mandarin Group's assets and puts all his capital to use in the construction of Arc Reactor parts and medical supplies based on Arc Reactor technology. Tony Stark and his friend James Rhodes are now both international heroes and ready to join the new team The Avengers. Despite all of this however, Tony is still visibly upset about being rejected by Pepper Potts for Happy Hogan. The movie ends with Tony opening a bottle of whiskey.
